Guys,
Can you tell me whats the use of close-up mode on XTI on a kit lens or any other non-macro lens? How does it work ?

You mean the 'macro' icon on the mode dial? I was wondering the same myself. I always thought is was the 'lens' that dictated if it was macro and not the camera setting. Infact, it was only 2 days ago that a friend of mine was asking if this 'macro' mode on the dial of my 350D was for close up shots and I was kind of stumped on how to answer him... any advise? I do not have my manual at hand to read the comments from Canon on this...

Thanks for the compliments Andrew, Even i do not have much idea on the macro/Close-up icon on the dial. I did read in some of the posts that it is not of much use if you do not have a macro lens. Lets wait for the experts to give us some more information.

I think the flower mode which i've never used just sets a large aperture so the subject stands out from the BG. It cant shorten the focusing distance of the lens being used.

Your manual describes some of the settings it uses. In particular, it sets AF and drive to single shot and metering to Evaluative. White balance and flash are Auto.

I think you will find it uses a small aperture to give sufficient depth of field for close-up shots. In fact it is the same as landscape mode, except it does not switch the flash off like that does. It does nothing to the focussing, unlike point-and-shoot cameras.
See the page in the instructions called "Function Availability Table" - IMHO the most important page in the book !

Its an easy shooting mode which sets a small aperture (higher possible F/number). rest is AUTO mode except Focus drive to One Shot as Jon mentioned.
