Look in the direction of (NOT directly at) the sunlight. Now place your hand palm down just above your eyes. Notice the improvement in image. The lens hood peforms the same function for the camera/lens.

Ever cup your hand over your eyes to shield them from the sun? That's what a lens hood does. Also, they serve to act as a bumper on the front of your lens, protecting it from damage.
