How does changing "Resolution" box affect the image? Shouldn't I just change it to 500?

Matters very little, It just changes the physical size of the digital image i.e. the 3504 pixels in your example would translate to an image 14 inches on the longer dimension at 250.

Sort of but not really at all. I know that does not help much but all it does is say how big the image will be when it moves into Photoshop. As you will tend to crop to a target size anyway, its pretty meaningless. It does not change the data one iota, just what PS thinks the pysical size of the image is.
