How does this work? and how can you recreate it??

Do you need specific lens etc? or can you do this with specific set of lens etc?

yes, you need a tilt shift lens.

There are ways to do it in post processing as well, but it's not as effective. There's a huge thread on this over in the Urban Life/Travel forum.

What exactly creates this illusion? The wide angles? The shallow DOF? What makes it seems like miniture to our eyes?

The brain expects things at a distance to be all in focus. If not then something is not right about this it must be a close distance model. Also the photos are taken from a high point and at about a 45 degree.

Of course this is not really tilt-shift but "miniature/model effect". Tilt is for depth of field placement control (and that is the bit used here). Shift for perspective control (exaggeration/correcti​on).

You can apply this effect to pictures by adding a gradient of blur. I think it's a good idea to investigate that before looking to buy a new lens if that is all you are after. There are lots of great reasons to buy a tilt-shift but my opinion is that this use is too trivial.
