I ordered (and already paid for) a 40D yesterday at $1299. The store has a 5D in stock at $2699 and I am acutally thinking about going for the 5D but I am thinking that the law of diminishing returns has to apply here.
Am I right?

Of course you are absolutely right! Whatever you do that makes you feel that you made the right decision means that ... you made the right decision. For that reason, no one else can tell you that you did not make the right decision. For me, there is no ROI because it is just a money-draining hobby, so the "law" (or guideline) of diminishing returns has no particular meaning or importance. All of the justification for money spent on hobbies boils down to, "it's what I wanted, so there". Atmospheric haze in images? Click for Tutorial to Reduce Atmospheric Haze with Photoshop.

I don't care if they come out with a newer 5D mark whatever...it still will not change the way my 5D takes shots now...
