Color management issues in Photoshop

I'm running into a lot of banding problems in photoshop (CS4) and I think its because of a recurring error I seem to be having. Every time I open one of my .CR2 (RAW) Images in photoshop it asks me if I want to convert the color profile, use the embedded one or discard color management altogether.

This is confusing to me because I've set up my EOS Rebel XS to shoot in sRGB mode and my color options in photoshop (workspace) is set to sRGB as well. I've checked both multiple times and I still can't figure out what the problem is... Have you guys run into this issue before?

You've got ACR set to Adobe RGB. Take a look at the underlined link at the very bottom of the ACR window.

You can also set the depth to 16-bit in there, if you're worried about banding.

Thanks Damo, I'm not seeing it though. Is it in the Adobe Camera Raw preferences pane?

No, in the ACR interface itself. At the bottom of the screen, in the middle, is an underlined link.

This wouldn't happen when you open a raw file. It COULD happen when you open a saved JPG or TIF file tagged in a color space different than the working color space in Photoshop.

The banding is usually a compression artifact. So what have you done with your files before opening in Photoshop?
